What does risk hedging mean?

The definition should be understood as a method of minimizing risk that reduces financial losses. An investor uses it if there is a possibility that quotes will change in an unfavorable direction. Therefore, he enters into the opposite transaction, which allows him to save the invested funds.

The hedging method is widely used in trading on the foreign exchange and stock markets, where there are risks:

  • Unsystematic. They influence the price of a particular asset due to internal processes in the company that is the issuer. Risks can be reduced by creating an investment portfolio that includes securities of different companies.

  • System. They depend on the state of the market, are associated with inflation, a decline in GDP, and a budget deficit. Distributing capital between different assets, that is, diversification, does not help solve the problem - hedging is suitable for such cases.

Financial instruments help to insure risks by using them to compensate for price changes. The tools are:

  • futures is an obligation to purchase an asset for an incomplete contract amount, which is a guarantee;

  • forward – an agreement between the seller and the buyer to receive an asset in the future at a price set at the time of the transaction;

  • swap – a transaction under which participants exchange assets;

  • option is an agreement between the seller and the buyer to purchase an asset at a specified price within a specific period.

Hedging instruments are divided into over-the-counter and exchange-traded. They have their own characteristics, advantages and disadvantages that need to be taken into account.

How does hedging work?

By hedging mechanism we need to understand a strategy that is aimed at minimizing risks in case of price changes. It can be difficult to predict how the market will behave after the release of important news, financial turmoil, changes in commodity prices and other events. However, due to expected financial news, quotes may fall. Therefore, he opens a short position, that is, a bearish trade, to protect his investment. 2. Cross. This type of hedging involves the use of two different assets, with one being hedged by the other.

3. Composite. Based on the use of different instruments - futures, options, forwards. It is necessary to calculate their correct ratio in order to minimize risks.

4. Intersectoral. The investment portfolio includes assets that belong to different industries. For example, if the shares of one company fall, they can be balanced by the assets of a company in another industry.

5. Static. A protective position is formed once to cover a specific transaction and does not change until completion.

6. Dynamic. The position may change during the life of the financial instrument.

Risk hedging also differs in a number of ways and depends on:

  • instruments used – exchange and over-the-counter;

  • counterparty type – buyer and seller hedge;

  • risk amounts – full and partial;

  • attitude towards the time of concluding a transaction - classical and anticipatory;

  • type of asset – pure and cross.

For each specific case, the investor chooses the appropriate hedging option. The easiest way to hedge risks is to open a long position while simultaneously opening a short position. Experienced investors also use more complex strategies, which allows them not only to protect their capital, but also to make a good profit.

Instruments for hedging risks: selection and application

Futures

A futures is a contract under which the seller undertakes the obligation to transfer an asset to the buyer at an agreed price within a specified time period. Futures are divided into:

  • deliverable – the seller must sell and the buyer must buy the asset by the date when the contract expires;

  • settlement - the asset is not transferred to the investor; instead, an amount is credited or written off, which is the difference between the purchase and sale.

A contract to sell securities or currencies at a predetermined price to be paid by the buyer on a specified date. Forwards are used when concluding transactions on real assets. A forward contract is:

  • financial – used for transactions with stocks, currencies, interest rates;

Options

An option is an agreement, the right to buy or sell an asset at a specified price, with the transaction being exercised at a future date. Compared to futures, an option is not an obligation; it gives the right to enter into a transaction. Types of options:

  • call – gives the buyer the right to purchase an asset at a set price;

  • put – a trader can buy an asset at a price that is agreed upon in advance.

Options are divided into European (they must be exercised on the day they expire) and American (they can be exercised on any day, including the expiration date).

Swaps

A swap is an exchange of certain assets for a specified time. Swaps differ according to the type of financial instruments used:

  • promotional;

  • currency;

  • interest;

  • commodity;

  • credit default.

The parties exchange assets and undertake to return them after a certain time or make equivalent payments.

Risk Hedging Case Studies: Practical Scenarios

Let's look at examples of the use of hedging methods:

Example 1. A company signs an agreement to purchase foreign assets in dollars with the option of payment in 4 months. If by the time of payment the national currency decreases against the dollar, you will have to pay a larger amount than was originally planned.

As insurance, the company enters into a forward contract, which specifies all aspects associated with exchange rate fluctuations. The amount to be paid is agreed upon in advance, taking into account the rise and fall of the currency, which allows you to hedge risks.

Example 2. An investor buys shares of a company, but is afraid that their value will fall. Then he can put them up for sale and at the same time open a call option. If quotes fall, he will buy them at the market price, and if they rise, then at the option exercise price, which will be more profitable.
